We present to you this cloth effect flag. :

First of all we create a blank canvas 1024*768 :

We select rectangular marquee tool for select purpose. :

Then we select green color and press ctrl + delete for filling color on selected area. :

Then we select elliptical marquee tool for creating moon. :

Then we select polygon tool for creating star and merge all layers together and duplicate it. :

Then we open this cloth pics for giving cloth effect to flag then drag to flag windows and apply the effect->image + adjustment+ desaturate and save as and tick the as a copy. :

Now we select flag layer and give this effect->filter + distort + displace and give horizontal and vertical scale 20 % then select the saved cloth (psd) file you will see this type flag. :

Finaly we give it overlay effect see the red arrow on down layer window. :
